If you talk to one of the paladins in the castle (Oric i think) he will tell you to go kill one of the Orc leaders Hosh pack. search the area where you will find him and there the sword will be somwere

First you have to talk to Fero to initiate the quest (without this the sword isn't there)

Then you can find the sword on the overhang which lies to the southwest of the castle (old camp area for GI fans.) Come off the catapult and bear to the right, head southwesterly (watch out for the 2 small groupings of snappers near the old stone structure that once was the south gate entrance to the old camp) and follow the pathway toward the back of the overhang (this overhang projects over the cave like area where you would have found Nek feeding the rats in G1)

There are a few Orc warriors and 2 Orc shaman on this knoll one of which is the shaman named Hosh-Pac whom you can get a quest to kill from Oric in the castle in chapter 4 as well that Rydjord was speaking of in his post.
